2025 Market Forecast: Anticipated Liquidity Challenges and Rising Rates Pose Threat to Equity Stability

As we enter 2025, there are some key indicators to keep an eye on in the markets. Initial jobless claims data is expected to be released tomorrow, followed by ISM manufacturing data on Friday. The ISM manufacturing index is forecasted to be slightly lower than last month, but the prices paid index is expected to rise. Recent data from the Fed Survey and NFIB suggest that pricing pressures may be on the rise, so this will be an important trend to watch.

Looking at the S&P 500 leveraged futures contracts, there hasn’t been much of a recovery, indicating a lack of demand. For example, the March contracts finished on Tuesday at 74.5, down significantly from previous highs around 180. This could be a sign that leverage demand has normalized from previous levels of stress. We’ll have a better idea of the situation in the coming weeks, especially after the jobs report on January 10.

One interesting development is the jump in the reverse repo facility to $473 billion, up nearly $200 billion from the previous day. This facility, which was near zero levels by December 20, was expected to continue draining liquidity, but the recent increase is unexpected. Most of this liquidity has moved into Treasury bills, which is an effective way to absorb excess liquidity.

With a new administration incoming, there’s speculation about potential shifts in debt issuance strategy, possibly moving from T-bills to longer-duration bonds. This could lead to higher long-term rates. Currently, the 10-year yield is around 4.5%, but based on inflation swaps and nominal GDP trends, rates could climb to 5% or even 6%.

Market pricing indicates that the Fed’s rate-cutting cycle may be coming to an end, with minimal likelihood of multiple cuts this year. Neutral rates are estimated at 3.5%, suggesting that the 10-year yield could potentially reach 6-6.5% by adding 300 basis points.

In summary, the start of 2025 brings with it some interesting trends and potential shifts in the market outlook. It’s important to stay informed and keep an eye on key indicators to navigate the evolving landscape of finance and securities.
